If you die you should drop all your NoN-equipped loot. You should also have a small chance of dropping a random equipped item that would definitely put the fear in dying, without being too harsh.
I am saying a small percent like maybe %5 percent chance to drop an equipped item.
This would do tons of things, one a very low level character might stumble apon a fight gone bad and pick up a level 80 piece of equipment. Exciting and random.
He may pick up the item and return it to the owner for some sort of reward.
Or the MIGHT tank lost his epic armor and cant go in the dungeon to retrieve it so he asks a bunch of guys to help him fight back through the dungeon and get his item back.
Every time you die first thing you will do is open up your inventory and check your equipment lol even though it is a very low chance you actually lost anything important : )
that is what I said too...
ImHO this is the best way,dying is scary although the punishment is not to crazy.
I am going to bump this because this is sooo obviously the best way to handle death it puts a fear into dying but really actually losing something important is a rare chance.

Whats about NO penalty? just a respawn at a checkpoint or town?
I mean i hate death penalties they really lower the fun...

I like this, too. This isn't as hard as my suggestion but there will be still fear of dying in mind.

Here my ideas:
If you die you have some options:
-Pay good amount of gold or any common used item (potions, scrolls, gems) and respawn in last warp point saved.
-Pay exp and respawn with penalties in last warp point (like damage, hp, mana or luck decreased for 10-15 min).
-Respawn in town with no penalties BUT you have to make all the way back again from 0 (reseting areas and mobs)
With any of those: equipped items should lose durability so eventually you need to repair them in town.
In my opition losing equiped items is a pain, having to run to the corpse without any item equiped is a pain too, that will not make game funny. It's better to pay something, or have penalties instead that losing an important item. For that purpose people can just play in hardcore modes or similar where you permanent lose your character if you die, or items.

What i suggested, theres no need to run to your corpse to claim your stuff, cuz u dont need to.. only ONE item needed to sacrifice your rebirth. (or money, exp....)

I've always liked the idea of permanent death as a result of dying too frequently to NPC's (PVP deaths being free of this penalty.) Whether it be reflected in your character losing a health stat, aging, or having a fixed 'lives' attribute of some sort. However I'm not sure if this is really appropriate for an ARPG such as PoE.
I think an XP penalty of a fixed percentage, along with a fixed duration debuff, with respawn at the nearest town is the most balanced approach.
I believe the old school idea of having the PC's corpse drop with items in it poses a lot of problems and I hope the developers don't go this route.
